U.S., defense attorneys spar over Chinese reverse merger case

Feb 4 (Reuters) - U.S. prosecutors on Tuesday tangled with defense attorneys over how the Justice Department is pursuing a fraud case against a former executive of a Chinese reverse merger company, one of the first such criminal cases being pursued.

Federal prosecutors have accused Chao Jiang, a former vice president of China North East Petroleum Holdings, of misappropriating corporate funds and lying to the U.S. Securities and Exchange Commission about those funds.

On Tuesday, prosecutors sparred with Jiang's lawyers over what evidence they might be able to present at trial, and whether U.S. authorities had conducted an appropriate investigation.

The case is headed to trial next month, part of an effort by U.S. officials to crack down on suspected fraud at U.S.-listed Chinese companies.

The effort has been complicated in recent years by a lack of access to foreign evidence.

The SEC has pursued dozens of cases against Chinese companies that entered the U.S. capital markets through backdoor mergers with U.S. shell companies and has delisted many for failing to file accurate or timely reports, But it has run into problems obtaining audit documents from China to pursue the investigations further and build evidence of fraud.

China audit firms have resisted turning over that information, citing Chinese secrecy laws.

In 2011, a top SEC official said the Justice Department was similarly investigating accounting irregularities at Chinese companies listed in the United States, but few criminal charges have been filed since then.

The SEC has taken steps to force audit firms to assist in its investigations, and an SEC administrative law judge last month ordered suspension of the Chinese units of the "Big Four" accounting firms over their failure to turn over the work papers.

The United States has also undertaken efforts to negotiate a diplomatic solution with Chinese authorities, and the head of the Public Company Accounting Oversight Board, which regulates auditors, is expected to comment on the issue on Wednesday after an SEC meeting about the PCAOB's budget.

In the criminal case against Jiang, prosecutors and Jiang's lawyers argued at the Tuesday hearing about whether they might be able to present certain foreign evidence at trial, including a deposition taken by the SEC of the company's auditor in Hong Kong.

Last May, a grand jury indicted Jiang, a U.S. resident, in a case that involves wire transfers from an American bank account and statements made to SEC investigators in Washington. The indictment does not describe evidence obtained from overseas.

Jiang's lawyers have argued in court papers that the government used irrelevant information in obtaining the indictment, and did not present facts needed to back up a securities fraud charge.

The oil exploration company, formed in 2004 through a reverse merger with a U.S. shell company, was delisted from the New York Stock Exchange in 2012.

In 2009, the company told investors they planned to use funds from a stock offering for general corporate purposes and to repay prior corporate debt.

Instead, prosecutors said Jiang and the company's chief executive misappropriated $1.2 million of the proceeds by wiring the money to family members who used the money to buy a home, jewelry, and a car.

Prosecutors also accused Jiang of testifying under oath that no family members had received anything valued at more than $500 from the company, even though some $965,000 had been wired to his father.

But Jiang's lawyers argued in court documents that the government had failed to provide any evidence that the money was transferred for fraudulent purposes.

"For example, the payment of an employee's salary does not suddenly become fraudulent based upon how the employee chooses to spend his or her salary," his lawyers wrote.

"Mr. Jiang looks forward to his day in court," his attorney, Michael Li-Ming Wong of Gibson, Dunn & Crutcher, said. A Justice Department spokesman declined comment. (Reporting by Aruna Viswanatha; Editing by David Gregorio)

A recent academic study presented to the American Accounting Association says China-based reverse merger companies listed on U.S. stock exchanges have dished out no more harm to U.S. investors than similar U.S.-based companies from 2001 to 2010, and in fact have outperformed them.

The study says China-based reverse mergers, or CRMs, outperformed their peer group through the end of 2011, even after taking into account most of the companies that were accused of accounting fraud. The Securities and Exchange Commission has pursued fraud allegations against numerous China-based companies over the past few years, with many delisting. The SEC and the Public Company Accounting Oversight Board continue to seek access to companies and auditors based in China to investigate such allegations and to perform routine regulatory oversight, such as audit inspections. U.S. Treasury Secretary Jack Lew indicated this summer that the U.S. expected cooperation but nothing has developed since.

“Despite negative publicity (some from short sellers), we find little evidence that U.S. capital markets have been harmed by the admission of CRMs,” the authors wrote. The study, titled Shell Games: Have U.S. Capital Markets been harmed by Chinese companies entering via Reverse Mergers? is authored by Charles M. C. Lee of Stanford University, Kevin K. Li at the University of Toronto, and Ran Zhang of Peking University.

The authors say they examined the overall financial health and performance of reverse mergers that became active in the U.S. stock markets from 2001 to 2010, with reverse mergers from China representing about 85 percent of foreign reverse merger listings during that period. The study's objective was to distinguish between problems that are common to all reverse mergers and those specific to China-based entities.

After identifying a control group that closely matched the risk attributes of the China reverse mergers, the authors say they have found new evidence to suggest reverse mergers across U.S. capital markets were more problematic for investors than China-based reverse mergers specifically. The study affirmed that reverse mergers in general tend to be small, financially constrained, illiquid stocks that are highly susceptible to default or bankruptcy.

The authors say when they split the sample of U.S. and China-based reverse mergers, they find U.S.-based entities generally underperformed and China-based entities outperformed. “CRMs are healthier than U.S. RMs on Day 1,” the authors wrote. “They are larger, less levered, more profitable, less likely to have a qualified audit opinion, and more likely to be at the growth or mature stage of the business life cycle.” The authors say their study helps refute widely held believes that China-based reverse mergers are exploiting a loophole in U.S. listing regulations.

The FBI announced that the offices of a prominent China Reverse Merger specialist were searched earlier this week due to an “ongoing FBI investigation.” The Firm, New York Global Group, is a “leading expert on Asia” with “more than a decade of Asian Transaction” including over 200 Asia related transactions per their website.

Two of their portfolio companies, Harbin Electric, Inc. and China Fire & Security Group, were both taken public via Reverse Mergers and taken private in 2011 returning their original U.S based investors 1200% and 227% respectively.

Over the last several months, a number of articles have appeared casting doubt on the validity of the financial statements that Chinese reverse merger (RM) companies are reporting to the SEC.

The article that appeared in Barron's on August 30, 2010, titled: Beware This Chinese Export, in which Bill Alpert and Leslie P. Norton advise investors to steer clear of Chinese companies that have gone public in the U.S. via reverse merger, has been followed by a flurry of negative blogs on China RM stocks over the last few weeks. The article and the blogs are often tainted by logical fallacies and a tone that is as much ideological as analytical. Hedge funds are making millions shorting U.S.-listed China stocks using innuendo and unsubstantiated allegations as they pay writers to spread their allegations on chat boards and financial sites. While some concerns are legitimate, those writing about these stocks like Leslie Norton and Bill Alpert have little if any working experience with the China small-cap RM sector. To use a biblical phrase, "they see through a glass darkly."

The writers of the Barron's article, hedge fund shorters, and China bashers, deploying a host of logical fallacies, implicitly and explicitly attempt to move investors to the following conclusions regarding RM Chinese companies:

- Reverse merger advisors should not be trusted.
- Investors should not trust the financial reporting of Chinese RM companies.
- Accounting firms auditing the financials of such companies should not be trusted.
- Investors have a high probability of losing money if they invest in Chinese reverse merger companies.

Consider the sweeping generalizations and hyperbole used in the article to describe the sector and those involved:

'The group has been a minefield of revenue disappointments and earnings restatements.'

'China companies use a 'back-door maneuver known as a reverse merger to go public in the U.S.'

'These companies fall between the cracks of market regulation.'

The problem is that the bashers are often long on story, but short on facts and proof of wrongdoing. The Barron's article mentions seven China stocks, but only one of those companies was sanctioned by the SEC. Alfred Little, who again, like the writers of the Barron's article, has no real-world experience in the China small-cap sector, gives 13 reasons in a recent blog for investors to avoid China RM stocks. But again, he sideswipes the entire China small-cap sector but gives only one example of alleged wrong-doing: China Green Agriculture, which reported revenue to the Chinese State Administration for Industry and Commerce (SAIC) different than what was reported to the SEC in its recent 10-Q.

The companies that make up the universe of China RM stocks are the backbone of the Chinese economy. 70% of China's GDP is generated from companies with less than 2000 employees, the sweet spot of the RM sector. And while there have been financial discrepancies, restatements, and in a few cases intentional fraud perpetrated by some of these companies, it is clearly not the norm, but the exception, just as it is among U.S. companies. Most cases involve violating rules, such as China Natural Gas not reporting a related-party transaction properly, and a few cases have been reported of companies reporting revenue to the SAIC that was different, lower than what was reported to the SEC.

The paper also addresses the allegation that Chinese RM stocks tend to underperform the overall market by comparing the price performance of 10 Chinese RM stocks, including Longwei Petroleum Investment Holding Ltd. /quotes/comstock/14*!lph/quotes/nls/lph (LPH 2.99, -0.06, -1.96%) , China Education Alliance, Inc. /quotes/comstock/13*!ceu/quotes/nls/ceu (CEU 5.22, +0.35, +7.19%) , China Gengsheng Materials, Inc. /quotes/comstock/14*!chgs/quotes/nls/chgs (CHGS 1.48, +0.06, +4.23%) , and ZST Digital Networks, Inc. /quotes/comstock/15*!zstn/quotes/nls/zstn (ZSTN 6.89, +0.23, +3.45%) , with the Russell 2000 index over the past two years. U.S. Listed China Based Companies Represent Less Than 3% of All Listings on the Reputable NASDAQ and the NYSE

Few people may realize that in the first half of 2010, over 190 Chinese companies became public on China's Shenzhen Stock Exchange after raising a total of US$30 billion in capital, the highest amount in the world for growth companies. Within the Shenzhen Stock Exchange is China's one year old NASDAQ-styled ChiNext Board, which serves high growth micro cap companies. The ChiNext has listed more than 100 new companies and these listings are currently trading at an average P/E multiple of 64 times (on average, these listed companies reported 48% increase in net income for the first half of 2010.) Many Chinese Companies Prefer to List on Domestic Chinese Stock Exchanges

The U.S. capital markets present challenges for many China based companies due to differences in language, culture, and regulation. Many larger China based companies with longer operating history choose to list on China's domestic exchanges. Recently, the world's largest China related corporate finance deals and public listings have taken place in Shanghai and in Hong Kong, representing a significant loss of revenues and opportunities for both U.S. investment banks and U.S. stock exchanges trying to compete globally. Presently, many Chinese domestic investment banks are strong and powerful. Armed with healthier balance sheets and billions of U.S. dollars in capital, they are competing effectively and globally with U.S. investment institutions.

China's Domestic Listing Inefficiencies Drive Chinese Companies toward U.S. Listing

Of the hundreds of corporate CEOs in China whom NYGG staff has visited with that run highly profitable businesses, many have expressed strong interest in accessing public markets in China. However, China's two stock exchanges cannot accommodate all of the demand. For smaller private companies, the recently opened ChiNext Board provides a compelling venue; however, there is already a tremendous backlog of several hundred companies waiting in line. "Survival of the Fastest" -- Going Public in the U.S. via the Reverse Merger Route

China's economic growth has created a uniquely competitive domestic market for goods and services. For fast-growing Chinese businesses, it is critical to raise equity financing to be used as working capital in order to gain market share and to increase plant capacity and drive down unit cost. Oftentimes, the driver for continued growth lies in a business' ability to afford to buy more inventories and accommodate larger accounts receivable. Hence, a company that raises capital quickly often gains a first mover advantage by utilizing capital strength to leapfrog its competitors. There is nothing good or bad about a reverse merger or an IPO. These are simply two ways to become public companies. These two approaches are certainly not unique just to the U.S. markets. They are used on any stock exchange in the world. An IPO involves creating a public entity by selling new shares to the general public through underwriting brokerage firms. A reverse merger involves acquiring an already public company, thereby replacing its spot on the stock exchange -- a process that is typically concurrent or followed by a capital raise in the form of a private placement of securities with accredited investors. Both methods accomplish the same end result: a public company that successfully raises capital through equity offerings.

Reverse Merger Is a Main Stream Wall Street Product -- Warren Buffett's Berkshire Hathaway Has Done It

Readers may not know that plenty of world class companies have become publicly listed via the reverse merger process, including Berkshire Hathaway Inc., Texas Instruments Inc., Occidental Petroleum Corp., Tandy Corp. (RadioShack), The New York Stock Exchange and many others. More specifically, over 50% of the 119 China-based companies that are currently listed on the NASDAQ have become public via reverse mergers, so have many listings on the NYSE. Major bulge bracket Wall Street firms often underwrite deals that create these SPACs, raising tens or hundreds of millions of dollars for a shell company that has nothing but cash in it.

Why Do So Many High Growth Companies Stay Away From the IPO Approach?

An IPO can take a full year or more to complete, plus millions of dollars in legal, accounting and other costs. Aside from the prohibitive costs for smaller companies, many of the larger investment banks on Wall Street have no interest in underwriting IPOs that raise less than $100 million. An IPO can also be a high risk venture for a company since the underwriters often cancel scheduled IPO offerings under unfavorable market conditions, leaving an already capital starved company with high expenses while raising no capital at all. Plenty of growth companies in the U.S. have gone out of business due to their inability to complete IPOs. In the long run, companies with consistent earnings growth, honest management and good corporate governance practices tend to do well, regardless of how they became public initially.

Are Reverse Mergers Being Unfairly Targeted by Sensational Reporting?

Fact: Reverse Merger + Capital Raise = IPO

Over the past 12 years, the U.S. Securities and Exchange Commission has taken a number of regulatory actions to protect investors from underhanded practices in both the small IPO and reverse merger markets in order to give the investing public full disclosure. In fact, from a public disclosure point of view and from a legal perspective, the exact same set of SEC documents is used during a capital raise through either a reverse merger or an IPO. Each method of going public requires that a Form S-1 registration statement be filed with the SEC, and are subject to the same review by the SEC staff.
